Definition
The effective interest rate of a transaction is calculated on the basis of the existing or planned cash flow from the interest and repayment schedule. The cash flow itself is determined based on the conditions agreed with the customer, or achievable on the market. There are five methods for calculating effective interest. Each method calculates interrupted terms and interest for periods of less than a year in a different way.
The methods are:
- AIBD
- PangV
- Moosmüller
- Braess-Fangmeyer
- US method
Use
The effective interest rate of a transaction is used to calculate the interest contribution and therefore the NIM contribution from the difference between the interest contribution and the opportunity contribution.
